In order to observe a user behavior that is realistic, you would want to get as close as possible to the real user environment. However, the need for observations does create some logistical issues. You need to observe the user interactions in detail and keep recordings in order to analyze them and use fragments when summarizing relevant outcomes.
In a traditional usability lab setting, you'd have a room where the participant and the person conducting the test meet with a testing device and a recording system. The recording system will capture the user interactions with the device and also may capture the user facial expressions. In a separate room, other members of the team can view the recorded session.
